5 Tax Benefits of Offering Health Insurance for Small Businesses

For small business owners, offering health insurance can feel like a tough financial call. But the IRS has built several incentives specifically to make health coverage more affordable for small employers. Between federal tax credits, state-level programs, and deductible arrangements, the actual cost of offering benefits can be significantly lower than the sticker price suggests.

Small Business Health Care Tax Credit

The Small Business Health Care Tax Credit is the most widely known federal incentive for small employers offering health coverage, and for good reason. It can directly offset what you owe to the IRS.

If you provide health insurance to your employees, you may be eligible for a federal tax credit that reduces your income tax bill dollar for dollar. The credit is claimed annually and calculated based on your specific situation, but the upside can be meaningful.

Qualifications:

  • Fewer than 25 full-time equivalent employees
  • Average salary below the projected average, which is currently ~$65,000
  • SHOP Marketplace insurance program
  • Employer covers at least 50% of employee premiums, not including family or dependents

The tax credit varies from business to business depending on the number of employees, their salaries, and the health care premiums they pay. However, the maximum credit is:

  • 50% of small business employers’ premiums
  • 35% small tax-exempt employers' premiums

The credit is applied against any tax you owe for that year. If you happen to have no tax liability in a given year, the credit doesn't disappear. Instead, it rolls forward to the next year. Tax-exempt businesses can even receive it as a direct refund.

 

Indiana’s Health Reimbursement Arrangement Tax Credit

If your business is based in Indiana, there's an additional incentive worth knowing about. An Individual Coverage Health Reimbursement Arrangement, or ICHRA, lets employers contribute pre-tax dollars directly to employees, who then use that money to purchase the individual health plan that best fits their own needs.

Indiana has taken this one step further with a tax credit that's the only program of its kind in the country. Qualifying businesses can claim $400 per employee in the first year and $200 per employee in the second year of participation.

To be eligible, your business must have fewer than 50 full-time equivalent employees—a threshold that makes this credit accessible to the vast majority of small and mid-sized Indiana employers.

Employers can also set up Health Reimbursement Accounts. These arrangements allow employers to deposit funds that employees draw from to cover their own individual health plan costs. The money you contribute is tax-deductible for your business, and reimbursements are generally tax-free for employees.

A common example is the Qualified Small Employer Health Reimbursement Arrangement (QSEHRA). Through a QSEHRA, you provide a monthly allowance that employees use to get reimbursed for eligible medical expenses, including premiums on plans they've selected themselves.

It's a flexible structure that works well for businesses that want to offer meaningful benefits without managing a group plan. Setting one up correctly—and staying compliant with IRS requirements—is another area where expert guidance pays off.

 

Lower Payroll Tax

This one often goes unnoticed. When employees pay their share of health insurance premiums using pre-tax payroll deductions, their taxable income goes down. And when employee taxable income goes down, your payroll tax obligation follows because payroll taxes are calculated on that same taxable wage base.
